Legal Commentary & Landmark Judgments: Section 178

Section 178 establishes the mandatory Priority of Payment of Debts (statutory waterfall) for distributing the proceeds of the bankrupt's estate.

  • Tier 1: Super-Priority Costs: First priority is accorded to the bankruptcy resolution process costs and the bankruptcy administration expenses of the trustee in full.
  • Tier 2: Workmen and Secured Debts: Second priority is given equally to workmen's dues for the twenty-four months preceding the bankruptcy order and debts owed to secured creditors who relinquished their security.
  • Tier 3: Wages and Unsecured Debts: Third priority covers other employee wages for twelve months; followed by central and state government taxes for two years, and then ordinary unsecured debts.
Key Landmark Precedents:
  • Paschimanchal Vidyut Vitran Nigam Ltd. v. Raman Ispat (2023) 10 SCC 60: The Supreme Court delivered an authoritative analysis of statutory priority waterfalls under the Code, affirming that government dues are expressly subordinated to secured creditors and workmen's dues.
  • Committee of Creditors of Essar Steel v. Satish Kumar Gupta (2020) 8 SCC 531: Held that the statutory waterfall under the Code is sacrosanct and cannot be modified by tribunals or contractual arrangements.
Courtroom Practice & Strategic Litigation Guidance:

Tax authorities asserting priority under state or municipal revenue laws cannot override Section 178; counsel for the trustee must resist state tax attachments by relying on the non-obstante priority established in Section 178 r/w Section 238.
